How Does the Producer Price Index Impact the Consumer Price Index?

Sometimes the CPI and PPI move in the same direction but sometimes not. A discussion came up yesterday regarding PPI lead times and the CPI.

I put together a series of charts, including the one above, but first let’s look at a few Tweets.

Central Banks Have More Work to Do 

Core inflation momentum to start ’23 does not indicate a swift return to 2% anywhere in the developed world. Instead stabilizing at ~5%“.

PPI Lag

Headline CPI to fall below 4% briefly but on current “under the hood” indicators likely move back towards 4.5%-5% range just on stable Oil.

I am not convinced there is a PPI lag. If oil prices go up prices at the pump go up right away. The lag, may be the other way. Prices at the pump are slower to come down than they rise.

Core Is Sticky

Other than the period 1971-1981, the Core CPI did not follow the PPI in either direction until recently. 

One obvious reason the core does not closely follow the PPI is the core excludes food and energy. But why is the core so stable?

CPI and Shelter vs PPI 

Shelter makes up 34.5 percent of the CPI. Rents tend to rise slowly stabilizing the core. The exceptions were 1971-1983 and 2021-2023.

Rent has been on a tear, otherwise the CPI year-over-year would be plunging must faster.

The core (excluding food and energy) comprises 79.5 percent of the CPI. That makes shelter 43,4 percent of the core.

Shelter has gone up at least 0.5 percent for 14 consecutive months dating to January 2022.

The shelter index increased 8.2 percent over the last year, accounting for over 60 percent of the total increase in all items less food and energy. 

The CPI is not going to stabilize with these consistent increases.

All these “rent is declining” false dawns have been wrong for three reasons.

  1. They are based on new leases, not existing leases.
  2. They report increases all at once whereas the BLS smooths things out over a 12-month period due to the fact that not all leases renew in the same month.
  3. Seasonality

In the months ahead we may finally see rents ease due to the fact there are a record number of apartments under construction. Just don’t expect to see declines.

Meanwhile, the price of crude has taken off. Don’t expect energy to be another big savior in the April CPI report.

Interest is the price of credit, or loan funds. The price of money is the
reciprocal of the price level. The FED pays interest on interbank demand
deposits, so banks won’t lend. The FED pays interest on O/N RRPs so bank
deposits won’t circulate. O/N RRPs (outside money) absorb bank deposits (inside
money). There is a huge surfeit of loanable funds.

The huge surfeit of loanable funds is limited only by the number of zeros you can get past the bank regulators.

Back in the day I worked on the ppi (then wpi). Don’t believe anything they present at BLS. Unless the BLS has reformed, they don’t measure transaction prices. The index is based on list prices reported by producers. You can analyze the indexes to death but they still won’t reflect the real world.

As Friedman said: “Inflation is
always and everywhere a monetary phenomenon, in the sense that it cannot occur
without a more rapid increase in the quantity of money than in output.”

There are countervailing forces at work. An increase in yields increases velocity. The shifting of deposits from transaction classifications to gated classifications, e.g., bank CDs, destroys velocity. The two-year rate-of-change in our means-of-payment money supply, the proxy for inflation, is still at elevated levels. But it is rapidly decelerating.
From the standpoint of the economy the value of money could be represented by an index of prices. But no over-all index, or average of prices, exists. Instead, we have specialized price indices. And if oil and shelter prices continue to increase, or decreased supply, it will distort historical relationships.

M1 out of control. shadow stats only place that properly keeps the old stuff including CPI and GDP etc…………as best as can be done to the old counting. mish and the deflationists calls are in total error. of course they mock shadow stats. but even the evil ruling class larry summers acquiesced and correctly said they are right.

Rant: Food, the great equalizer in this convo for me, not rent. I don’t care how much money you make, where you buy food, who prepares it. The cost of food continues to flux (never goes down) based on energy, material, transportation cost as well as the increases in wages this year. Anyone who thinks inflation in general is abating, you’re either too cool to go to Food Lion or you just lie to yourself.
Food: A pre-cooked baked chicken use to run $4.99 for a 2.5-3.0lb bird before FJB. These went as high as $9.99 until they cut the size to 1.5lb for $6.99. Producers are making product size/quantity smaller and for the things they can’t -say a bag of 8 cookies, the cookies get smaller(Pepperidge farm). To boot, the prices are either the same or higher. So, instead of 1 chicken making 3 meals, now you get 2 meals (barely)/ This means another store run and spending more money for food. (Oh wait, look at those earnings..they’re up. You wonder why…?
Restaurants are serving smaller portions (yes America that’s a good thing), less product. Cheddars serves a chicken breast finger plate with 2 sides. It used to be 6 lightly breaded pieces, enough for a second meal. Now, you get 4 heavily breaded small pieces and a huge plate of fries.
What “you people” in the data driven, highly educated world of trading, investing, and economics never take into account is the real price of inflation, the cost of living. With inflation dropping, are they going to increase the size of my chicken meals? My cookies? Yeah, small silly examples, but as much as I read, consume, and educate myself on econ principles, markets, etc…the more it frustrates me the wizards of these topics have no clue about the real world (no, not much in this forum but the MSM, gov propaganda nets and technocracy). Hey, gas prices went down in March…Hey…did my food prices drop? NOPE…And don’t give me the lag crap because people’s salaries are not coming down and barely stabilizing. Wait till that Fed Min Wage hike in July. That wage-price spiral is going to keep inflation pumping. $4.25 for a large coffee and donut at DD. C’mon man’, I’m not jokin’ folks. You’d think someone like me making $145K in VA would not care about any of this. But, grew up lower mid-class. Me and Corn-Pop keep it real yo.
So let your data suggest your PPI and CPI does whatever. The politicians, media, big corps and technocracy are not on our side. Right or wrong, glad Mish is out here at least making people think more critically.

SHADOWSTATS ALERT: –– Intensifying Risks of a Highly Inflationary, Major U.S. Economic Downturn. Given intensifying instabilities in the U.S. Banking System, the Federal Reserve continues to spike systemic liquidity with inflation-driving Money Supply creation, which should continue to exacerbate the price inflation problem. At the same time, the FOMC keeps hiking interest rates in an effort to kill economic activity, which otherwise is neither overheating nor driving the inflation, contrary to the publicly expressed views of the Federal Reserve’s Federal Open Market Committee (FOMC) and its Chairman. The best bet coming out of all these numbers is for a spike in inflation, eventually much higher than currently headlined, and a deepening economic contraction.

cpi is cumulative for the man on the street. everyone i know under age 60 has more than one job just to keep up with cost of living. we have stagflation. the deflation call is just pure poppycock. got bell bottoms?

I hated bell bottoms! The only reason I ever wore them was because that was all they had in the stores. Couldn’t even run in them as your feet would get caught up in the hem and down you would go. And yes, they are killing everyone with their financial policies. As usual.

I actually divide us into two species. Human Beings and mindless beasts. I’ve seen the ignorant (mindless beasts) have their eyes glaze over whenever you try and explain anything to them. It’s not overwhelm, it’s the refusal to learn. And of course, they thrive in all the economic classes. And thanks.

Everyday I meet someone who has me feeling I discovered the missing link. Usually they are not the Natural Man but are quite domesticated in the well educated (indoctrinated) group. Their comfort zone afforded by being good at taking tests and the licensing required to secure a career path has often left them failing in critical thinking. It is said that brain plasticity decreases with comfort zone. The inverse of this is that necessity is the mother of invention. Brain plasticity increases with unfilled necessities and decreases with comfortable authority. People come up with good ideas when cookie cutter and paint by number are not available.

Bell bottoms scarred me mentally and physically. The scars on my scalp from when they got caught in my bike chain, and the emotional scars from the school year I grew 6 inches, rendering the pants impossibly tight bell culottes. I fear the day that becomes fashion.
